On 7 December 2001 the Commerce Commission ("the Commission") received an application ("the Application") from the Electricity Governance Board Limited ("the Applicant") for authorisation under s 58 of the Commerce Act 1986 ("the Act") to enter into and give effect to an arrangement. The arrangement proposes to restructure and rationalise the basis under which electricity is traded and delivered by combining various existing market arrangements and integrating new arrangements into a single rulebook (the "Rulebook") and implementing various supporting agreements (collectively "the Arrangement"). The Applicant further defined the Arrangement in paragraph 6.6 of the Application. The Applicant sought authorisation to the extent the Arrangement contained characteristics specified in paragraph 6.7 of the Application.

On 7 December 2001, the Commerce Commission ("the Commission") received an application ("the Application") from the Electricity Governance Board Limited ("EGBL" or "the Applicant") for authorisation in terms of ss 58(1), 58(2), 58(5) and 58(6) of the Commerce Act 1986 ("the Act") to enter into and give effect to an arrangement to which ss 27 and 29 of the Act may apply, namely an electricity market arrangement that proposes to restructure and rationalise the basis under which electricity is traded and delivered. This would be achieved by combining various existing market arrangements, integrating these into a single Rulebook ("the Rulebook") and implementing various supporting agreements (collectively referred to as the "Arrangement"). The Arrangement represents the industry response to Government policy that the industry develop a rationalised and improved basis for the trading and delivery of electricity.

On 5 February 2002, in response to concerns raised by the Commission and interested parties about the scope of the Application, the Applicant amended its Application ("the amended Application"). The amended Application sought authorisation:
(a) to enter into the Arrangement pursuant to ss 58(1) and 58(5); and
(b) to give effect to specified provisions including ancillary provisions which indirectly give effect to the specified provisions pursuant to ss 58(2) and 58(6).

Formulation of the Arrangement and the scope of the authorisation sought is discussed below.

The Electricity Governance Board Limited ("Applicant") has sought authorisation to enter into and give effect to an arrangement between participants in the electricity industry that will restructure the basis under which the industry trades electricity. The proposed Arrangement (as defined in the original application dated 7 December 2001) represents the outcome of a lengthy process of consultation amongst industry participants in response to the Government's requirement that the industry develop a contractual arrangement of its own making or face regulation, for which it has made provision already in the Electricity Amendment Act 2001.

In its Draft Determination published on Friday 26 April 2002, the Commission reached a preliminary view that it was not satisfied that the public benefits of the proposed arrangement would outweigh the detriments. In particular, the Commission assessed that the range of possible detriments overlaps with the range for possible benefits, ie. net benefits could be positive or negative (see Table 1).

While GreyPower supports the establishment of a governance board, it believes that the present application to the Commerce Commission is fatally flawed in a number of ways:

a) The fundamental objective of the board should be to ensure that the industry is as economically efficient as possible. Practical markets (such as exist in New Zealand) are not ideal free markets, and to that extent competition is not a guarantee of economic efficiency. Therefore the board should have powers to promote efficiency separately where this is desirable.

b) The function of the board should be to develop and implement policy, by providing an interface and a forum for debate between all the stakeholders: that is, government, the industry, and consumers.

c) The present application concentrates on administration of the existing and developing intra-industry agreements by means of a common rule book. This will preclude the board from fulfilling the functions noted in a) and b) above, and also severely inhibit its ability to respond to changes in the market environment.

d) The present intra-industry agreements support the competitive basis of the industry. This needs to be complemented with contestability, so that individual company's interpretations of the rules and regulations can be challenged. This requires the board to act as a forum in which these interpretations can be debated.

e) Economic efficiency comprises three component efficiencies: productive, dynamic and allocative. The industry agreements relate mainly to productive efficiency; it is assumed that competition will automatically promote the other two (but see a) above). The board's functions should cover all the component efficiencies.

Changes in electricity markets, in technology, economics, and regulatory structures, have created a new interest in small-scale generation and efficiency resources, dispersed throughout the lower-voltage networks. These "distributed" resources can provide cost-effective reliability and energy services, in many cases obviating the need for more expensive investments in wires and central generating stations. Given the unique features of distributed resources, the challenge facing policymakers today is how to structure wholesale markets for electricity and related services be structured so as to reveal the full value that they can provide to the system. Put another way, how can the markets be organized and managed so as to enable distributed resources to compete to the greatest extent possible?

This report offers answers to this question. It looks at the different functions that distributed resources ("DR") can perform and examines the barriers to them. It then identifies a series of policy and operational approaches to promoting DR in wholesale markets.

To earn profits, companies in an industry with the cost and product characteristics of electric power must discriminate among customers. In short, this is because large fixed costs need to be spread over a large volume of sales, but achieving high volume through uniformly low prices leaves total costs not covered. The solution is to charge some customers more than average costs while reaching the necessary volume by selling to others at less
than average cost. The economic theory section below shows this unequivocally.

This report also shows that the targets of discrimination will be small
business and residential customers. Rather than benefiting from market forces in electricity, small business and residential customers will be forced to subsidize large customers.

Transpower agrees with the Commerce Commission's preliminary conclusion that the benefits of the proposed arrangement do not outweigh the detriments.

The electricity industry is being restructured, and as part of that restructuring a single, comprehensive set of rules is being established, the Rules of the New Arrangement ("Rules"). These Rules combine and rationalize the rules which currently apply to the industry, that is the New Zealand Electricity Market (NZEM) rules, the Metering and Reconciliation Information Agreement (MARIA) rules, and rules developed in accordance with the process contained in MACQS.
